As for clarifications, the bedridden girl we see in this episode is a recreation of Alice's actual state on Earth, she cannot do anything and is simply a power source for her Servant, Nursery Rhyme. Pitying her Master, Nursery Rhyme overrides the entirety of the third stratum and creates a world in which its Master can experience joy in a way she couldn't do in life. Alice then appears as a ghost on the floor, and while she can finally run around and play, no one seems to be able to see her. This Alice is the girl in the white dress we see in the flashbacks playing with "Hakuno" (as others have already explained, this could not possibly be actually Hakuno, but is, in fact, a stand-in for a random undisclosed Master who was able to see Alice and became friends with her). Then, as for the Alice we see in the infirmary showing Hakuno the state of the real Alice's body, the one dressed in a black dress, that one is the ACTUAL Servant, Nursery Rhyme, just in the form of Alice. Well, the story more or less goes as such: Alice becomes friends with a random Master, that Master, willing to continue going up, asks Alice to forfeit, as he doesn't want to fight her. She stays on the third floor waiting for that person's return, unaware that the Holy Grail War has come to a hault. Unable to talk to anyone else for information, Alice waits there on the third floor for hundreds of years, but has to regularly consume data from the elements of the floor itself to prevent her from fading away. The consumption of so much data eventually corrupts her body, transforming her into a monstrous amalgamation. The monster we fight is not the Servant, but the Master, but it's still Nursery Rhyme the one with the ability to reset the day. Also, if you haven't noticed, Alice and Nursery Rhyme are a clear analogy to "Alice in Wonderland", specifically its sequel, "Alice through the looking glass", which explains the bizarre looking floor aesthetic.

Okay, many people have already explained you what's going on, Cryptic, so I won't have to go into much detail here, but here's some explanation and clarifications. The Master of the third floor, Alice, is a child that, due to un undisclosed accident she suffered on Earth, ended up bedridden. The doctors assigned to take care of her, at least at first, really tried to save her life, but once they discovered she had high quality Magical Circuits, thus the potential to become a Master, they began experimenting on her body. (These experiments are the "pain" she described vividly in episode 6). While being connected to life support, she passed away and her spirit eventually wandered into the Moon Cell. As the Moon Cell uses beings on Earth, both alive and dead, as models to reproduce SE.RA.PH., Alice was brought onto the Holy Grail War as a cyberghost. Her assigned Servant is Nursery Rhyme, a Caster-class Servant without a specific form that manifests itself as a copy of its Master. Nursery Rhyme has the ability to create a Reality Marble inside which it can manifest all elements present in fairy tales. It is unclear to which point its ability extends,as in the Fate/Extra manga, Nursery Rhyme is seen to manifest things not only from European or Asian folklore, but also elements from comics and mangas. Nasu himself stated that, because a Servant's personality is somewhat influenced by that of its Master, the Nursery Rhyme we see in Extra is quite tame and friendly, but in the hands of someone evil it could be heinous and terrifying and truly one of the most powerful Servants to defeat, as it can basically manipulate fiction.

In FGO, Nursery Rhyme and Jack the Ripper (from apocrypha) are best friends btw. It's genuinely adorable despite both being quite terrifying in concept.

Thinking about it, it makes sense that Gae Bolg would be able to defeat Nursery Rhyme's ability. If Nursery Rhyme's NP is a "retry," Gae Bolg could be likened to a "quicksave." The way its reversal of cause and effect is described in Fate/Stay Night is that the "result" is recorded first, and the "method" is determined after. So "Nursery Rhyme's Defeat" would be recorded as a "save state," like a checkpoint. That's why Nursery Rhyme can no longer "retry" - her defeat was already determined before the blow was struck.

If you're that in love with the art style, go check out Madoka Magica. It's by the same studio and often uses the same visuals as these episodes, except it leans MUCH harder into them. ...Also, it coincidentally was written by the same guy as Fate/Zero.

This episode and prior one are very confusing and not straightforward because despite having the same appearance this its showing two different characters one is the MC and the other is a random master Alice fought in the past, the one she calls mister. The reason they look the same is that the MC is having visions of the past here but from the perspective of the "mister" so he is being inserted into story. The only way to tell them apart besides knowing the time-frame is that they have different Command Spell designs on there hand. Rin is also having visions, the conversation she had with Amari was in the past. So any part with Alice is in the past because by the time the MC, Nero, and Rin show up she has already turned into the monster. The order of events from what I can tell is the Mister arrived on the third floor and played with Alice, Alice's servant Nursery Rhyme reveals to the Mister that Alice is dead and cant do anything and she is playing out a dream for Alice. Alice forfeits and the Mister swears to come back after getting the grail. The Grail War falls apart as we have learned and Alice gets worried about the Mister. Alice then starts to fade so she absorbs things to replace her data turning her into the monster, she then kills the masters who stayed on the third floor after the Grail War fell apart. An uncertain amount of time passes then MC, Nero, and Rin arrive on the third floor, start seeing visions and get looped in Nursery Rhymes Nobel Phantasm Queens Glass Game. They eventually make it through and kill Alice and ascend. Nursery Rhyme is the Hero of Children and is a representation of all fairy tales, she takes on the appearance of her master since she has no real appearance. Nursery Rhyme was the Alice in black. She is also a Caster. Rin is the technical Lancer of the show, in the Fate/Extra game Cu Chulainn was her servant. How she transforms will be explained later.

If you're confused, Nursery Rhyme is the actual name of Alice's Servant. Unlike most Servants, who were legendary figures in life, Nursery Rhyme is the manifestation of all fairy tales as a Servant. It's why she looks exactly like Alice. Since she's not actually a being that existed, she doesn't have a form of her own and instead becomes the reflection of whatever Master summoned her.
