The dwarf was made through experiments with alchemy and using human blood which allowed it to have greater knowledge of the truth of the universe, but also more human characteristics such as the 7 deadly sins. The exact how's of its creation are never explicitly explained past what they mention about the experiment and Hoenheim's blood here. I think the knowledge the dwarf in the flask provided helped Xerxes advance past other civilizations for a time (I recall Ed noting how advanced they were before), so that is why they trusted the dust mite as Kelc calls it lol. But with time the King grew desperate and greedy for more and the dwarf was able to take advantage of that to finally "escape" the flask so to speak. Glad y'all finally found out the truth about Hoenheim tho. The reaction was awesome lol

Here are some fun facts/details for the episode and series now that y'all have seen episode 40! The English voice actor for young Hoenheim is actually the voice actor from the original FMA anime in 2003. He was too old to reprise his role for FMAB years later since he was 12 at the time of recording the first anime. He was brought back to voice the young Hoenheim we see in this episode though. A fun beat they play on is how when we first see Hoenheim (when y'all hated his guts) he says Ed is just like him when he was at that age. In this episode we see how Hoenheim did have a similiar grumpiness to people calling him dumb instead of short for Ed lol. Also if you pay attention, the people of Xerxes had blonde hair and more golden amber eyes. Ed and Al have similar features to them given their lineage, rather than the blue eyes and blonde hair Amestrians like Winry and the Armstrongs have. Lastly if you ever rewatch the first OP/intro to FMAB you'll now realize the first person we see is young Hoenheim in front of the transmutation tablet seen in Xerxes before it cuts to Trisha and then the young boys. Most people, including myself usually assume it's just an older Ed before we get to this episode and see who it actually is

So here are a couple of answers that are explained in the episode, but only through subtle clues that are much easier picked up on a repeated watch through. 1: The dwarf in the flask was created through an alchemical experiment by Hoenheim's master. Hoenheim, as a slave, was ordered to provide the blood needed for it. The homunculus did not exist before that. 2: The dwarf in the flask is Father, not truth. He was created to be a source of knowledge, which does bear some similarities to Truth, but are two distinct entities, kind of like Father and Hoenheim are two different people, who share some similarities. 3: Not mentioned in the episode, but the destruction of Xerxes was around 400 years before this series.

The introduction of the human/chimera hybrids makes the story of Nina even sadder. All of Shou Tucker's research was completely trivial in comparison to what the military was already doing in secret. They probably just let him be a state alchemist in the hopes he'd get desperate/curious enough to try human transmutation and become a sacrifice.
